Banks issue structured notes because the products earn wider margins than ordinary bonds, bring in stable funding, let the bank push specific risks onto investors, turn the bank’s market research into revenue, and reduce the capital the bank must hold under Basel III rules. U.S. structured notes issuance topped $149 billion in 2024, and that volume reflects how well the instrument serves the issuer. The bank’s reasons for creating these notes shape their pricing, payoff design, and risk profile in ways the marketing rarely spells out, so if you’re weighing an investment in one, the issuer’s incentives are worth understanding first.
Higher Margins Than Ordinary Debt
A plain corporate bond is easy for buyers to compare against competing issues, which keeps the bank’s spread thin. A structured note bundles a bond with an embedded derivative in a package that is nearly impossible to price-check directly. That opacity lets the bank capture a wider gap between what the note costs to build and what investors pay.
The SEC has flagged this dynamic, noting that “the issue price of the notes may be significantly higher than the issuer’s valuation of the notes” and directing issuers to disclose that difference on the cover page of the prospectus.1U.S. Securities and Exchange Commission. Revenue arrives in layers. There is an origination fee covering the legal, compliance, and financial engineering work of designing the note. There are distribution fees paid to the broker-dealer network that places the notes with clients. And there are ongoing servicing and calculation fees over the note’s life for managing the embedded derivative and computing the final payout.
Costs baked into the index or payout formula add another layer that never shows up as a line item. Funding the Bank Can Count On
Every structured note is a loan from you to the bank. The proceeds land on the bank’s balance sheet as a liability, alongside deposits and bonds. That gives the bank access to capital from investor segments it might not reach through traditional debt channels, particularly retail clients and institutional buyers with specific return targets who wouldn’t buy a plain bond from the same issuer.
A varied funding profile matters most in stressed markets. When interbank lending tightens or deposit flows shift, structured notes with fixed maturities keep committed capital in place. Banks often design these notes with longer maturities than commercial paper, which helps match the duration of their assets and reduces refinancing risk.
The targeted design of each note lets the bank tap distinct pools of capital. A note linked to the S&P 500 with downside protection attracts equity investors willing to accept capped upside. A note paying enhanced coupons tied to interest rates attracts income-seeking retirees. Shifting Risk Off the Bank’s Books
This is where the bank’s motivation matters most to you, because it’s where issuer and investor interests diverge most sharply. Banks accumulate risk from their trading and lending: equity volatility, interest rate moves, credit exposure. Structured notes let them package that exposure and sell it.
The embedded derivative is the mechanism. When a bank issues a note whose payout falls if interest rates rise above a certain level, the bank has effectively bought insurance against its own fixed-income portfolio losing value. The note holder is the party providing that insurance. The “premium” you receive is the enhanced coupon or the participation in upside market moves.
Take a bank sitting on a large equity trading book. If it issues a note that pays a high coupon but converts to stock if the underlying index drops significantly, the bank has moved the downside of that equity exposure onto the note investor. It monetizes its risk premium by selling the downside to a willing counterparty, stabilizes its internal risk metrics, and frees capacity for other activities.
Risk transfer isn’t inherently unfair. You get a return profile you might want and couldn’t easily build on your own. But the bank designs the payoff, prices the embedded options, and picks which risks to keep and which to offload. That informational advantage sits inside every note.
Selling the Bank’s Market View
Banks spend heavily on quantitative research. Structured notes turn that research into revenue without deploying significant trading capital. If a bank’s models point to low equity volatility over the next 18 months, it can issue a note that effectively sells volatility to investors at prices the bank believes are inflated.
Autocallable notes are a clear example. They pay an enhanced coupon and redeem early if the underlying stays above a trigger level on specified observation dates. The bespoke nature of these instruments lets the bank tailor products to less liquid assets or strategies where its pricing edge is widest. Better research, faster models, and deeper market access translate directly into profit on every note issued.
Freeing Up Regulatory Capital
Basel III requires banks to hold minimum capital against their risk-weighted assets: at least 4.5% Common Equity Tier 1 capital, 6% Tier 1 capital, and 8% total capital.4Bank for International Settlements. Structured notes help manage that constraint. When a note transfers a specific risk to the investor through the embedded derivative, the risk-weighting of the underlying asset on the bank’s balance sheet may decrease. Lower risk-weighted assets mean the bank needs less capital to stay in compliance and can deploy that capital elsewhere. This is sometimes called synthetic capital relief.
The efficiency gain affects return on equity directly. Holding excess capital is expensive: it has to earn a return for shareholders but can’t be pushed hard. Any instrument that achieves risk mitigation and regulatory compliance at the same time attracts serious attention from the bank’s treasury desk. What This Means If You’re Considering One
Once you see why the bank issues these notes, several risks that the marketing tends to soften come into sharper focus.
You’re an Unsecured Creditor
A structured note is an unsecured debt obligation of the issuing bank. If the bank defaults, you’re an unsecured creditor in the bankruptcy and could lose some or all of your investment, principal included. Structured notes are not bank deposits and are not insured by the FDIC or any other government agency.6Office of the Comptroller of the Currency. When Lehman Brothers filed for bankruptcy in September 2008, investors held over $18 billion in face value of Lehman-issued structured notes; some traded for less than 10 cents on the dollar after the filing.
Exit May Not Exist When You Need It
Structured notes generally aren’t listed on an exchange, and there’s no guarantee of a secondary market. FINRA warns that “you could have your money tied up for the term of the note” and that even when the issuer is willing to buy back a note before maturity, “a note might be quoted at a significant discount to its face value” depending on market conditions.7FINRA. Tax Bills Before You See Cash
Many structured notes are classified as contingent payment debt instruments. The IRS then requires you to accrue and report original issue discount as ordinary income each year, even in years you receive no cash from the note.8Internal Revenue Service. Treatment at maturity compounds the problem. If you sell a contingent payment debt instrument at a gain, that gain is taxed as ordinary income rather than as a capital gain, even if the note’s return was tied to an equity index you held for years.8Internal Revenue Service. The bank builds the payoff to feel like equity exposure; the IRS often taxes it like interest. That mismatch can meaningfully reduce your after-tax return compared with owning the underlying asset directly.
