What Is Spread Risk? Credit, Interest Rate, and Bid-Ask

Spread risk is the chance that the gap between two related financial variables moves against your position. That gap might be the yield difference between a corporate bond and a Treasury, the difference between short-term and long-term interest rates, or the difference between a bid price and an ask price. When any of those gaps widens or narrows unfavorably, you lose money even if the individual assets involved barely moved on their own.

Why the Gap Matters More Than the Level

A spread in finance is just the difference between two prices, yields, or rates. Ordinary market risk asks where a single asset is going. Spread risk asks whether the relationship between two assets is about to break down.

Take a corporate bond yielding 5.5% next to a Treasury bond yielding 4%. The 150 basis point gap is the credit spread. If the corporate yield jumps to 7% while the Treasury barely moves, that spread has widened to 300 basis points, and anyone holding the corporate bond has taken a real loss relative to the benchmark. The absolute level of rates matters less than the distance between them.

Spread risk shows up in three places most investors will encounter: credit markets, interest rate markets, and the mechanics of executing a trade. The mechanisms differ. The principle is the same.

Credit Spread Risk

Credit spread risk is the most consequential form for anyone holding corporate debt. The credit spread is the yield premium a corporate bond pays over a comparable-maturity Treasury to compensate for default risk. It gets measured through the option-adjusted spread (OAS), which strips out the effect of embedded features like call provisions to isolate the pure credit compensation.1Federal Reserve Economic Data. High-yield bonds carry much wider spreads because the default probability is real. As of late March 2026, the ICE BofA US High Yield Index OAS sat around 320 basis points, meaning junk bond investors were earning roughly 3.2 percentage points above Treasuries for the additional risk.2Federal Reserve Economic Data (FRED). What Blowouts Actually Cost

The 2008 financial crisis produced the most dramatic widening in modern history. High-yield spreads surged past 2,000 basis points, and even AAA-rated corporate spreads peaked above 600 basis points by early 2009.

March 2020 was faster and just as violent. When COVID-19 lockdowns hit, investment-grade spreads reached 401 basis points and high-yield spreads hit 1,087 basis points on March 23 alone.3U.S. Securities and Exchange Commission. Corporate bond prices dropped sharply, even for issuers that never came close to default.

A downgrade on a single issuer can produce its own localized blowout. When a company’s debt gets cut below investment grade, institutional holders with mandate restrictions have to sell. That forced selling widens the spread further, which is how a rating action becomes its own market event.

Measuring Your Exposure

Spread duration tells you how much a bond’s price will change when its credit spread moves by one percentage point. A bond with a spread duration of five years would lose roughly 5% of its market value if its spread widened by 100 basis points. Longer maturities and tighter starting spreads generally mean higher spread duration, and higher sensitivity to spread volatility.

A more refined metric is Duration Times Spread (DTS), which multiplies spread duration by the current spread level. The insight is that credit spreads tend to move in percentage terms rather than absolute terms. A bond with a one-year duration and a 500 basis point spread has roughly the same expected spread volatility (DTS of 500) as a bond with five-year duration and a 100 basis point spread. DTS reacts as market conditions change because it incorporates the current spread, which makes it useful during periods of stress.

Interest Rate Spread Risk

Interest rate spread risk is about the changing shape of the yield curve rather than any issuer’s creditworthiness. The most watched curve indicator is the spread between the 2-year and 10-year Treasury yields. As of late March 2026, that spread stood at roughly 56 basis points, meaning the 10-year yield exceeded the 2-year by just over half a percentage point.5Federal Reserve Bank of St. Louis. 10-Year Treasury Constant Maturity Minus 2-Year Treasury Constant Maturity (T10Y2Y) A positive spread reflects a normally shaped curve; investors demand more compensation for lending longer. When short rates exceed long rates, the curve inverts and the spread turns negative. Inversions have preceded most U.S. recessions in the post-war era. The curve spent much of 2022 through 2024 inverted, and the normalization back toward positive territory is itself a spread event for anyone positioned for the inversion to continue.

Banks are the most exposed to curve shifts. A bank funding 30-year mortgages with short-term deposits earns the spread between its lending rate and its funding cost. If the curve flattens quickly, that net interest margin compresses and profitability drops even if neither rate moves much in absolute terms. Pension funds, insurance companies, and mortgage servicers face the same dynamic wherever the duration of their assets and liabilities is mismatched.

Bid-Ask Spread Risk

The bid-ask spread is the gap between what a buyer will pay and what a seller will accept. It’s the market maker’s compensation for standing ready to trade and it’s your transaction cost. When the spread widens unexpectedly, executing trades gets more expensive, sometimes dramatically.

In highly liquid markets like large-cap stocks or major ETFs, bid-ask spreads are often a penny or less. Illiquid assets are a different world. Some municipal bonds, small-cap stocks, and exotic derivatives carry bid-ask spreads wide enough to consume a meaningful percentage of the trade’s value. Here, spread risk becomes a liquidity problem: the cost of entering or exiting a position is uncertain and can spike without warning.

Market shocks cause market makers to widen spreads almost instantly, protecting themselves against price movement between the time they buy and the time they sell. That produces an uncomfortable dynamic. The moment you most need to exit a position, during a crisis, is exactly when the bid-ask spread is at its widest. Execution costs jump precisely when liquidity matters most.

How to Manage Spread Risk

No single tool eliminates spread risk. Managing it means combining hedges, portfolio construction, and monitoring, with the mix depending on which type of spread exposure you carry.

Hedges

Credit default swaps (CDS) are the most direct hedge for credit spread risk. If you hold a corporate bond and worry about spread widening, buying CDS protection on that issuer pays out when the spread blows out, offsetting losses on the bond.

Total return swaps offer another route. One party transfers the full economic exposure of an asset, including both market and credit risk, to the counterparty in exchange for a set rate payment. That lets you shed credit spread exposure without actually selling anything, which matters when selling would be costly or trigger tax consequences.

Interest rate swaps are the standard tool for curve risk. A bank worried about its net interest margin compressing can use swaps to convert floating-rate funding to fixed-rate, locking in the spread. Pension funds and insurers use swap overlays to align the duration of their assets with their liabilities.

Portfolio Construction

Diversifying across credit qualities, industries, and regions reduces the impact of any single spread blowout. A portfolio concentrated in one sector, energy high-yield for example, carries far more spread risk than one spread across the credit spectrum.

Maturity structure matters too. A bond ladder, with maturities evenly spaced across the curve, naturally diversifies exposure to curve shifts. As the shortest bond matures, you reinvest at the long end. A barbell strategy does the opposite, concentrating in very short and very long maturities and skipping the middle. That gives you cash flexibility and higher long-end yields, but it’s a tactical bet that accepts more exposure to changes in the curve’s shape.

Monitoring

The best hedge is often just paying attention. Watching these indicators won’t stop a spread blowout. It puts you in a position to adjust before the worst of a move plays out. Managers who saw investment-grade spreads tightening to historically low levels in early 2020 and pulled back avoided the full brunt of the March move. The ones reaching for yield at tight high-yield spreads learned an expensive lesson about what 1,087 basis points of widening does to a portfolio.
