A swap loan is a financing package that combines a floating-rate loan with a separate interest rate swap, so that the borrower pays a variable rate to the lender but, through the swap, ends up with a predictable fixed interest cost. It is one of the most common ways companies convert cheaper floating-rate debt into budget-friendly fixed payments without giving up the lender’s preferred loan structure. The mechanics are straightforward once you see the two contracts side by side, but the exit costs and compliance requirements are where borrowers get hurt.
The Two Contracts Behind a Swap Loan
A swap loan is really two agreements stapled together economically. The first is an ordinary floating-rate loan. It sets the principal schedule, collateral, covenants, and the interest formula, which for U.S. dollar debt is almost always the Secured Overnight Financing Rate (SOFR) plus a credit spread reflecting the borrower’s risk profile.1CME Group. Term SOFR SOFR replaced LIBOR as the standard benchmark and is quoted in one-, three-, six-, and twelve-month tenors.
The second is an interest rate swap, a derivative governed by a standardized ISDA Master Agreement between the borrower and a swap counterparty.2SEC.gov. ISDA 2002 Master Agreement Under the swap, the borrower pays a fixed rate and receives a floating rate, usually the same SOFR index used on the loan. That received floating payment offsets the floating payment owed on the loan, leaving the borrower with a fixed cost.
The counterparty is often the same bank that made the loan, which simplifies documentation. When they are different institutions, the two agreements are typically cross-defaulted, so a default on one triggers a default on the other.
Both contracts reference a “notional principal amount” rather than an actual exchange of principal. The notional mirrors the outstanding loan balance and is used only to calculate interest. In most swap loans the notional amortizes in lockstep with loan principal. If it stayed flat while the loan paid down, the borrower would be hedging more debt than actually exists, which is speculation rather than protection.
How the Payments Net Out to a Fixed Rate
Each period, the borrower pays floating-rate interest to the lender. Separately, the borrower and the swap counterparty settle the difference between the fixed and floating legs of the swap, netted so only one payment moves between them on each settlement date.2SEC.gov. ISDA 2002 Master Agreement
When SOFR rises, the counterparty pays the borrower more on the swap, offsetting the higher loan payment. When SOFR falls, the borrower owes the counterparty more on the swap, but the loan payment drops by the same amount. Total cost stays flat.
A Worked Example
Take a company with a $20 million term loan priced at SOFR plus a 1.50% credit spread, and a matching $20 million notional swap where it pays 5.00% fixed and receives SOFR.
In a quarter when SOFR is 3.50%, the loan rate is 5.00% and the quarterly loan payment is $250,000. On the swap, the borrower owes $250,000 at 5.00% and receives $175,000 at 3.50%, for a net swap payment of $75,000 to the counterparty. Total cost: $325,000, or an effective 6.50% on $20 million.
Now say SOFR jumps to 5.00% the next quarter. The loan rate climbs to 6.50% and the quarterly loan payment rises to $325,000. The swap nets to zero, because the fixed and floating legs both sit at 5.00%. Total cost: still $325,000. The borrower has locked in a synthetic fixed rate of 6.50%, which is just the swap’s fixed rate (5.00%) plus the loan’s credit spread (1.50%).
What the Swap Doesn’t Cover
The swap hedges the index component only. If the loan agreement lets the lender adjust the credit spread based on covenant compliance or a rating change, that portion can still move. A swap loan doesn’t freeze your entire borrowing cost; it eliminates the market-rate piece.
Early Termination and Breakage Costs
This is where swap loans catch borrowers off guard. Because the loan and the swap are separate contracts, paying off the loan early does not automatically cancel the swap. Without a co-termination clause in the documentation, the swap stays in force after the loan is gone, leaving a naked derivative position. Most borrowers negotiate co-termination upfront; those who don’t have to negotiate a separate termination with the counterparty when the time comes.
Terminating a swap before maturity triggers a close-out payment calculated under the ISDA Master Agreement. The counterparty determines the cost of replacing the swap at current market rates, and whoever is out of the money pays the difference.2SEC.gov. ISDA 2002 Master Agreement The ISDA framework calls this the “Close-out Amount,” representing the losses or costs the determining party would incur to replace the transaction at prevailing market conditions.
How big is that number? It depends on how far current market rates have moved from the fixed rate in your swap. If you locked in 6% and rates have since fallen to 4%, you are paying above market and the counterparty is holding a profitable position. They will charge you to give it up. A rough approximation: take the rate differential, multiply by the remaining notional principal, multiply by the years left, then discount to present value. On a $5 million swap with four years remaining and a 1.5% rate gap, that comes to roughly $300,000 before the counterparty adds its own breakup fee.
If rates have risen above your fixed rate, the swap is in your favor and the counterparty would owe you a termination payment. That scenario is less common in practice, because borrowers rarely want to exit a hedge that is working for them.
The lesson: if there is any real chance you will refinance, sell the underlying asset, or restructure your debt before the swap matures, negotiate a co-termination clause and understand the breakage formula before signing. A surprise six-figure termination bill is one of the most common avoidable mistakes in swap lending.
When a Swap Loan Makes Sense
The core use case is simple. A company borrows at a floating rate because the lender prefers it or because floating pricing is cheaper up front, then layers on a swap to lock in a fixed cost for budgeting. A manufacturer with stable revenue does not want its debt service bouncing around with the rate market. A real estate developer locks in financing costs while giving the lender its preferred SOFR loan.
Counterparty Credit Risk
A swap is only as reliable as the counterparty behind it. If your counterparty defaults, you lose the hedge exactly when you might need it most. Banks price this risk into swaps through a Credit Valuation Adjustment, essentially a fee reflecting the probability of counterparty default. That is one reason counterparties are overwhelmingly large, well-capitalized financial institutions. When the lender and the counterparty are the same bank, credit exposure is simplified but not eliminated: if the institution fails, both your loan and your hedge are in question at the same time.
Interest Rate Caps as an Alternative
A cap works differently. Rather than exchanging fixed and floating payments over the life of the deal, the borrower pays a one-time upfront premium and receives payments from the cap provider only when the floating rate exceeds a strike rate. Below the strike, the borrower keeps the benefit of lower rates.
The trade-off is cost against flexibility. A swap has no upfront payment but locks the borrower in, and walking away triggers breakage. A cap requires cash up front, sometimes a lot of it depending on the strike and term, but imposes no ongoing obligation and no breakage risk. For borrowers who want protection against a worst-case spike but expect rates to stay manageable, a cap often fits better. For borrowers who need certainty above all else, a swap delivers it more completely.
Who Can Legally Enter a Swap
Interest rate swaps are regulated as derivatives under the Dodd-Frank Act, and not every company can execute one.
Eligible Contract Participant Threshold
To enter a swap, a corporation must qualify as an Eligible Contract Participant (ECP) under the Commodity Exchange Act. The most common path is total assets above $10 million. Alternatively, a company with net worth above $1 million qualifies if the swap is being used to hedge commercial risk or manage a business-related asset or liability.3Office of the Law Revision Counsel. 7 U.S. Code 1a – Definitions Smaller businesses that meet neither threshold cannot legally enter swap contracts and need to look at other hedging tools such as interest rate caps.
Clearing Exception and Reporting
Dodd-Frank generally requires standardized swaps to be cleared through a central clearinghouse, but most corporate borrowers qualify for the end-user exception. A non-financial company can skip clearing if it is using the swap to hedge or mitigate commercial risk and reports the required information to a swap data repository.4eCFR. 17 CFR 50.50 – Non-Financial End-User Exception to the Clearing Requirement The practical effect is that your swap with a bank remains a bilateral agreement rather than being routed through a clearinghouse.
Reporting still applies. When one counterparty is a swap dealer, which is almost always the case, the dealer bears the primary reporting obligation and submits swap creation data to a registered repository by the end of the next business day after execution.5eCFR. 17 CFR Part 45 – Swap Data Recordkeeping and Reporting Requirements The borrower’s direct regulatory burden is limited but includes representations about its status, such as confirming it qualifies for the clearing exception.
Margin and Collateral
Corporate end-users classified as non-financial entities are generally not required to post regulatory margin on uncleared swaps. The mandatory margin rules apply to swaps between dealers and financial end users such as banks, funds, and insurance companies.6eCFR. 17 CFR Part 23 Subpart E – Capital and Margin Requirements for Swap Dealers and Major Swap Participants Even so, the counterparty may require collateral as a matter of contract. Many banks build collateral thresholds into their ISDA credit support annexes, requiring cash or securities if the swap’s mark-to-market value moves against the borrower past a specified amount.
Tax and Accounting Consequences
For federal tax purposes, an interest rate swap is a “notional principal contract.” Net periodic payments, meaning the regular settlements flowing between the borrower and the counterparty, are treated as ordinary income or ordinary deductions, not capital gains or losses.7eCFR. 26 CFR 1.446-3 – Notional Principal Contracts The borrower deducts net payments made and includes net payments received in gross income, matching the character of the underlying loan interest.
Timing is set by regulation. All taxpayers, regardless of accounting method, recognize the ratable daily portion of each periodic payment in the taxable year to which it relates.7eCFR. 26 CFR 1.446-3 – Notional Principal Contracts If the floating rate is not fixed until after year-end, the borrower uses the rate as of the last day of the taxable year and trues up in the following year when the final rate is known.
Termination payments are treated differently. A lump-sum payment to exit a swap early is a “nonperiodic payment” under the same regulations, and the tax treatment depends on the facts. Companies terminating a swap should consult a tax advisor about whether the payment is currently deductible or must be capitalized and amortized.
On the accounting side, U.S. GAAP treats the swap as a derivative that must be carried on the balance sheet at fair value under ASC 815. Each reporting period, the swap’s market value moves with interest rates, and those movements flow through the income statement as non-cash gains or losses. On a large notional position, the resulting earnings volatility can be dramatic even when the swap is doing exactly what it was designed to do.
To avoid that distortion, most borrowers apply for hedge accounting treatment, which lets fair value changes in the swap offset changes in the hedged loan’s value rather than hitting earnings directly. Qualifying requires formal designation and documentation at the inception of the hedge, including identification of the hedging instrument, the hedged item, the nature of the risk, and the method for assessing effectiveness. The effectiveness assessment must be reasonable and applied consistently throughout the hedge’s life. Losing hedge accounting qualification forces all of the swap’s fair value changes into current earnings, creating exactly the volatility the swap was supposed to prevent. Companies entering swap loans need accounting and treasury staff who understand these documentation requirements from day one, because retrofitting hedge accounting after the fact is difficult and sometimes impossible.
