What Is a Good Current Ratio for a Company: Ranges and Pitfalls

A good current ratio for a company usually falls between 1.5 and 2.5, but the number that actually matters is the one that fits your industry. The old textbook answer of 2.0 works as a rough anchor, and it lands in the middle of the healthy band for most non-financial businesses. Apply it universally, though, and it will mislead you more often than help. A grocery chain, a software firm, and an aerospace manufacturer have completely different working capital needs, and their healthy ratios reflect that.

The ratio itself is simple. Divide current assets by current liabilities. A result of 1.5 means the company holds $1.50 in short-term assets for every $1.00 it owes within the next twelve months. Current assets include cash, marketable securities, accounts receivable, inventory, and prepaid expenses. Current liabilities include accounts payable, short-term loans, the next year’s payments on long-term debt, accrued wages, and taxes due.

What Each Ratio Range Signals

Think in bands, not targets. The same number can be a warning sign or a badge of efficiency depending on the business behind it.

Below 1.0

A ratio under 1.0 means short-term debts exceed short-term assets. At 0.8, the company holds only $0.80 for every dollar coming due within the year. That’s a structural deficit, and lenders treat it accordingly. Borrowing costs climb quickly for companies that sit here.

A sub-1.0 ratio isn’t automatically fatal, though. Amazon, Walmart, and McDonald’s operate with negative working capital by design, collecting cash from customers before paying suppliers and using that float to fund operations. The difference between strategically lean and dangerously illiquid comes down to whether the business model actually produces predictable, rapid cash inflows. If it doesn’t, a ratio below 1.0 is as bad as it looks.

1.0 to 1.5

The company can technically cover its obligations, but the margin is thin. A slow quarter, a late-paying customer, or an unexpected expense can push things into trouble. This range works for subscription businesses with predictable revenue or retailers with fast inventory turnover. For a manufacturer running a six-month production cycle, it’s uncomfortably tight.

1.5 to 2.5

Most healthy non-financial companies land here. There’s cushion for an unexpected hit without emergency financing, but not so much idle capital that shareholders should be questioning management. The classic 2:1 benchmark sits in the middle of this band, which is why it stuck as a textbook default.

Above 3.0

A very high ratio can look reassuring and mean something else entirely. Cash in a checking account earns almost nothing. Excess inventory risks going obsolete. A bloated receivables balance means customers are paying too slowly or credit terms are too loose. A ratio of 4.5 backs every dollar of current liabilities with $4.50 of current assets, and that surplus could be funding growth, research, or shareholder returns instead. Chronically hoarding working capital usually means management is either overly cautious or unsure where to invest, and a persistently high ratio can also signal that a company is avoiding the debt financing competitors are using to expand.

Why Industry Averages Beat Any Rule of Thumb

Comparing a software firm’s ratio to a grocery chain’s tells you almost nothing. Industry data compiled from public filings shows just how wide the spread runs:

  • Utilities typically run 1.6 to 1.8. Regulated revenue is predictable, so less cash needs to sit idle.
  • Food retail sits around 1.2. Perishable inventory turns in days and cash comes in continuously.
  • Discount retail runs around 1.1 on high volume and fast turnover.
  • Aerospace and defense averages around 2.8, because long production cycles and large contracts tie up big reserves.
  • Packaged software often exceeds 5.0. These companies hold large cash reserves with minimal inventory, and deferred revenue inflates the denominator in a way that doesn’t demand actual cash outflows.
  • Industrial machinery runs around 4.0, with significant capital trapped in work-in-progress inventory.

A 1.2 for a discount retailer can reflect world-class efficiency. The same 1.2 for an aerospace company would signal genuine trouble. Always compare against industry peers, not a generic textbook figure.

The cash conversion cycle explains why the ranges differ so much. A fast-food chain buys ingredients, cooks them, and collects payment the same day. An industrial equipment maker might spend months building a product, ship it on 60-day terms, and wait a full quarter for cash. Longer cycles demand more working capital, which pushes healthy current ratios higher.

Trend Matters More Than a Single Snapshot

One quarter’s ratio tells you very little. Track it across at least five years and watch the direction. A ratio that has drifted from 2.0 down to 1.3 over three years is telling you something about how operations are consuming working capital. A sudden spike above the industry average could mean management is stockpiling cash for an acquisition, or it could mean they’ve lost confidence in their own investment opportunities. Either way, sharp moves in either direction deserve a closer look.

Where the Ratio Can Mislead You

The current ratio treats every dollar of current assets as equally available. That’s its biggest blind spot. Cash and slow-moving inventory look identical in the formula and behave nothing alike in real life.

Inventory Quality

Inventory is often the largest current asset and the hardest to convert to cash. Raw materials may resell. Work-in-progress usually has no market. Finished goods can be seasonal, perishable, or out of fashion. A retailer sitting on last season’s stock may need to mark it down 40% to move it, but the balance sheet still carries it at cost. The ratio doesn’t know the difference between hot inventory and warehouse deadweight.

Receivables Risk

Not every customer pays. A strong-looking ratio built on receivables from customers 90 days past due, or headed for bankruptcy, isn’t strong at all. The allowance for doubtful accounts reduces the receivable balance somewhat, but it’s an estimate, and actual write-offs often exceed reserves during downturns.

Window Dressing

Companies can temporarily manipulate the ratio near reporting dates. Paying down accounts payable right before quarter-end using a short-term credit line shrinks the denominator and boosts the ratio. Delaying supplier payments to the first day of the next quarter has the same effect. These moves produce a flattering snapshot that doesn’t reflect the other 89 days.

Timing Mismatches

The ratio is a static photograph. A company might show 1.8, but if a $10 million debt payment hits next Tuesday and its receivables don’t arrive for 60 days, the ratio tells you nothing useful about whether the payment gets made. Cash flow forecasting answers that question. The ratio can’t.

Off-Balance-Sheet Obligations

Some liabilities never appear on the balance sheet at all. Special-purpose entities, certain lease structures, and joint ventures can keep obligations out of view. Those hidden commitments create liquidity demands the current ratio completely ignores. Two Stricter Ratios That Fill the Gaps

Because the current ratio treats every asset the same, analysts pair it with two tighter measures.

The quick ratio, sometimes called the acid-test, strips out inventory and prepaid expenses. The formula is (Cash + Marketable Securities + Accounts Receivable) ÷ Current Liabilities. A quick ratio of 1.0 or higher means the company can cover short-term debts without selling a single unit of inventory. A large gap between the current ratio and the quick ratio flags heavy dependence on inventory for the liquidity cushion, which is fine for fast-turning goods and risky for specialized or seasonal ones.

The cash ratio goes one step further, excluding receivables entirely: (Cash + Cash Equivalents) ÷ Current Liabilities. This is the most conservative liquidity measure, counting only money the company could spend today. Few companies keep a cash ratio at 1.0 or above because holding that much cash carries real opportunity cost. It’s most useful as a stress test: if every receivable went bad and every unit of inventory became worthless, could the company still survive?

Read all three together. When they point the same direction, the assessment is solid. When they diverge sharply, dig into the components driving the difference.

When the Ratio Becomes a Contractual Floor

For many companies, the current ratio isn’t only an analytical metric. It’s a contractual obligation. Lenders routinely include maintenance covenants requiring borrowers to keep the ratio above a specified floor, often between 1.2 and 1.5. Dropping below, even briefly, can trigger a technical default. The company hasn’t missed a payment, but it has broken a promise in the loan agreement, and the lender holds the leverage.

Typical consequences include frozen credit lines, automatic rate step-ups, additional collateral demands, and in the worst case, acceleration of the entire outstanding balance. Acceleration is particularly destructive. Once a lender gains the right to demand immediate repayment, accounting rules require reclassifying the full balance from long-term debt to current liabilities on the balance sheet. That reclassification crushes the current ratio further and can trigger covenant violations on other loans. A manageable liquidity squeeze can turn into a full crisis this way.

Companies can sometimes negotiate a waiver, but waivers come with strings: tighter covenants going forward, higher fees, or restrictions on dividends and capital spending.

So the useful answer to what counts as a good current ratio isn’t a single number. It’s a ratio that sits inside your industry’s normal range, holds steady or improves across years, survives scrutiny when you swap in the quick and cash ratios, and clears any covenant floor with room to spare.
