A regulated utility at 4.0x can receive the same leverage assessment as an industrial at 3.0x because its cash flows are more predictable. In cyclical industries the same ratio is judged more harshly.

Coverage below 2x in a normal-volatility industry means a moderate earnings decline could leave the company unable to meet interest payments, which is where downgrades become likely. Coverage above 6x gives creditors cushion to absorb a meaningful recession.

Debts are paid with cash, not accounting profit, so agencies devote a full family of ratios to this. Consistency across the cycle counts for a lot: slightly higher leverage paired with rock-steady cash generation often earns a more favorable assessment than lower average leverage with wild year-to-year swings.
Liquidity: Surviving the Short Term
A company can be profitable on paper and still default if it runs out of cash at the wrong moment. Liquidity ratios test whether immediate resources cover near-term obligations.
The current ratio divides current assets by current liabilities. A result above 1.0 means the company owns more assets maturing within a year than debts coming due in the same window. The quick ratio, sometimes called the acid-test ratio, tightens the picture by removing inventory, which can be slow or expensive to convert to cash. A quick ratio well above 1.0 signals a real buffer against sudden cash demands.
The cash conversion cycle rounds out the picture. It measures the total time from paying suppliers for inventory to collecting cash from customers. A shorter cycle ties up less cash in day-to-day operations. Industries with naturally long cycles, like aerospace manufacturing, are judged against different expectations than retailers collecting cash at the register.
Ratios alone don’t settle the question. Agencies also assess undrawn credit facilities, upcoming maturities, and demonstrated market access. A company with tight ratios but a large untapped revolver and no major maturities for two years sits in a different position than one with the same ratios and a billion-dollar bond due next quarter.
Profitability and Its Consistency
Margins and returns show whether the business model produces enough income to sustain the capital structure over time. Gross margin reveals pricing power and production efficiency. Operating margin narrows to profit from core operations after overhead. Net profit margin captures what remains after interest, taxes, and everything else.
Return on assets shows how much profit the company squeezes from each dollar of its asset base. Return on equity does the same for shareholder capital, but heavy borrowing shrinks the equity denominator and can make ROE look impressive even when the underlying business is mediocre. Analysts read ROE alongside leverage for that reason.
What agencies value most is not the level of profitability but its steadiness. Delivering 15% operating margins through recessions and expansions alike suggests durable competitive advantages and revenue that doesn’t evaporate when the economy softens. Alternating between 25% and 5% suggests the opposite.
Why the Reported Numbers Aren’t the Numbers Agencies Use
Rating agencies do not simply lift ratios off the published financial statements. They restate the financials using their own adjustments, and the adjusted numbers can look meaningfully different from the reported ones.

Operating leases are the classic example. Before recent accounting standards required most leases to be capitalized, a retailer operating from leased stores could report far lower debt than a competitor that owned its locations, even with comparable fixed obligations. Agencies had already been treating lease commitments as debt-like for decades. Even now, their lease adjustments differ from GAAP, so the agency’s adjusted debt figure will often be higher than what appears on the balance sheet.
The practical point: published benchmarks like the ones above assume agency-adjusted numbers. Comparing a company’s reported debt to EBITDA against those thresholds without similar adjustments will give a misleadingly optimistic picture.
Industry Context Changes the Thresholds
Financial ratios never exist in a vacuum. S&P’s corporate methodology explicitly varies leverage and coverage benchmarks across three tiers of industry volatility. For low-volatility industries, a debt-to-EBITDA ratio of 4x to 5x sits in the “significant” leverage band, while the same ratio in a standard-volatility industry lands in the “aggressive” band.1S&P Global Ratings. Beyond volatility, agencies weigh competitive position: market share, barriers to entry, pricing power, product diversification, and geographic spread. A dominant player in a consolidated industry with high customer switching costs is assessed more favorably than a marginal competitor in a fragmented market, even at identical ratios. Revenue concentration in one product or one customer is a negative; diversification helps, though sprawling international operations bring their own risks.
Management and governance round out the qualitative picture. Stated leverage targets, acquisition philosophy, board independence, and financial policy discipline all factor in. A team with a history of debt-funded acquisitions receives more skeptical treatment than one with a disciplined approach to capital allocation. The final rating is not a formula output. Agencies combine the quantitative financial risk profile with the qualitative business risk profile to reach a preliminary anchor, then adjust it up or down for management, governance, and financial policy. Two companies with identical debt-to-EBITDA ratios can end up several notches apart.
What the Resulting Grade Signals

S&P’s scale runs from AAA at the top through AA, A, BBB, BB, B, CCC, CC, C, and down to D for default, with plus and minus modifiers within most categories.
