A derivative security is a financial contract whose value is derived from an underlying asset — a stock, a bond, a commodity, an interest rate, a currency, or a market index. You don’t own the asset itself; you hold an agreement tied to its future price. That agreement can be used to offset a risk you already carry, to speculate on where a price is going, or to lock in terms for a transaction that hasn’t happened yet. The market for these contracts is vast: over-the-counter derivatives alone carried a notional value above $845 trillion as of mid-2025.
What the “Derivative” in Derivative Security Means
The name is literal. A derivative’s price is derived from something else, called the underlying. Almost anything with a measurable price qualifies: individual stocks, Treasury bonds, crude oil, gold, the S&P 500, short-term interest rates, foreign exchange rates, and even weather data all serve as underlying references somewhere in the market.
The contract is not the asset. Buying an oil futures contract does not put a barrel of crude in your garage. You hold an agreement to buy or sell that oil at a set price on a set date. The contract’s market price tracks the underlying, but it doesn’t move in lockstep. Time left before expiration, volatility, prevailing interest rates, and supply and demand for the contract itself all push the price around independently.
Leverage is the defining financial feature. A derivative typically requires only a fraction of the underlying asset’s value as an upfront deposit, so small moves in the underlying translate into large percentage swings on the capital actually at risk. A 2% move in crude oil can produce a 20% swing on an oil futures position. The amplification works in both directions, which is why derivatives can generate outsized profits and devastating losses with equal speed.
What Derivatives Are Used For
Three economic uses explain why the market has grown so much larger than the value of the assets it references.
Hedging an Existing Risk
Hedging uses a derivative to offset a risk you already carry. A commercial airline is exposed to rising jet fuel prices. By entering a futures contract that fixes a purchase price six months out, the airline removes that uncertainty from its operating costs. The risk doesn’t vanish. It transfers to whoever takes the other side of the contract, usually a financial institution or speculator willing to accept it in exchange for potential profit.
Hedging is the original purpose of most derivative markets. Farmers selling grain futures before harvest, manufacturers locking in raw material costs, and banks managing interest rate exposure on loan portfolios all fall into this category. The hedge doesn’t have to be perfect. Even a partial offset narrows the range of possible outcomes.
Speculating on Price
Speculation is the opposite posture: taking on risk deliberately, hoping to profit from a price move. A trader who expects the S&P 500 to rise can buy index futures instead of purchasing all 500 stocks. The leverage built into the contract means a relatively small margin deposit controls a large notional position. If the index climbs, profits are magnified. If it falls, losses are equally magnified and can exceed the initial investment.
Speculators serve a real function even without any natural exposure to the underlying. They provide liquidity, making it easier for hedgers to find a counterparty. A grain futures market populated only by farmers and food producers would be thin and unreliable. Speculators fill the gap.
Arbitrage
Arbitrageurs buy and sell the same or closely related assets in different markets to capture small price gaps. If a stock’s price drifts from the price implied by its futures contract, an arbitrageur trades both sides until the gap closes. That activity keeps derivative prices tethered to their underlying assets, which benefits everyone else in the market.
The Main Types of Derivative Securities
Futures and Forward Contracts
Futures and forwards are the most straightforward derivatives: binding agreements to buy or sell an asset at a set price on a future date. Both sides are obligated to perform. The buyer takes a “long” position and the seller takes a “short” position. A corn farmer might sell futures to lock in a harvest price; a food manufacturer buys to lock in input costs. Both sides trade away price uncertainty and give up potential upside in exchange.
Forward contracts are negotiated privately between two parties, usually a corporation and a bank. Contract size, asset quality, delivery date, and settlement method are all up for negotiation. That flexibility suits businesses with unusual hedging needs, but each side bears the full credit risk of the other, since no intermediary guarantees performance.
Futures are the standardized cousin. Contract size, expiration dates, and deliverable asset quality are fixed by the exchange, which produces uniform products that trade with high liquidity and transparent prices. The exchange’s clearinghouse stands between every buyer and seller, acting as counterparty to both. Options
Options differ from futures in one fundamental way. The buyer has a right, not an obligation. You pay a premium for the right to buy or sell an underlying asset at a fixed strike price before or on an expiration date. If exercising isn’t profitable, you walk away and lose only the premium. That asymmetry is what makes options useful for capping downside while keeping upside open.
A call gives the holder the right to buy at the strike price. You’d buy a call when you expect the price to rise. If the underlying climbs above the strike by more than the premium paid, the call is profitable. Otherwise it expires worthless and the loss is capped at the premium.
A put gives the holder the right to sell at the strike price. You’d buy a put when you expect prices to fall, or when you already own the underlying and want insurance against a decline.
The option seller, called the writer, collects the premium upfront and takes on the obligation to perform if the buyer exercises. Writing options is a very different risk proposition from buying them. A covered call writer, who sells calls against stock already owned, has limited downside. A naked call writer, selling calls without owning the underlying, faces theoretically unlimited losses if the price surges, because there is no ceiling on how high a stock can go. That is why brokers restrict naked call writing to the most experienced and well-capitalized traders.
Exercise style matters too. American-style options can be exercised on any business day before expiration. European-style options can be exercised only at expiration.2Options Clearing Corporation. Index Options The labels have nothing to do with geography. Most individual stock options in the U.S. are American-style; many index options are European-style. The early-exercise flexibility of American options tends to make them slightly more expensive than otherwise identical European options.
An option’s premium reflects more than the gap between the current price and the strike. Time left until expiration adds value, because more time means more chance of a favorable move. Volatility adds value too: the more the underlying swings, the more likely a big move pushes the option into profitable territory. Professional traders track these sensitivities through a set of measures known as “the Greeks,” which cover how the premium responds to price moves, time decay, and changes in volatility.
Swaps
Swaps are agreements between two parties to exchange streams of cash flows over time. They’re less visible to individual investors than futures or options, but far larger in institutional finance.
Interest rate swaps are the most common form. One party pays a fixed rate while receiving a floating rate from the counterparty, or vice versa. A company carrying a floating-rate loan can enter a swap that converts its payments to a fixed rate, removing the risk of rising rates from its balance sheet. The underlying loan doesn’t change. A notional principal sets the size of the payments but never itself changes hands.
Currency swaps involve exchanging both principal and interest payments in one currency for those in another. A U.S. company with revenue in euros can use a currency swap to lock in exchange rates on future cash flows and eliminate the risk that a stronger dollar erodes its foreign earnings.
A credit default swap functions like insurance against a borrower’s default. The buyer makes periodic payments to the seller; if the referenced borrower defaults, the seller pays out. Credit default swaps drew intense scrutiny during the 2008 financial crisis, when the sheer volume of outstanding contracts, many written by firms that lacked capital to honor them, amplified losses across the financial system. Warrants
Warrants resemble long-dated call options, but they’re issued by the company itself rather than created through exchange trading. A warrant gives the holder the right to buy the company’s stock at a set price, often years out. When exercised, the company issues new shares, which dilutes existing shareholders. That’s the key difference from standard options, where no new shares are created.
Where Derivatives Trade
The venue shapes almost everything about a derivative’s risk profile, transparency, and regulatory treatment.
Exchange-traded derivatives include futures and most listed options, which trade on regulated venues like the CME Group for futures and the Cboe for many options. Contracts are standardized, prices are publicly visible, and a central clearinghouse guarantees performance on both sides. Over-the-counter derivatives, including forwards, most swaps, and many exotic contracts, are negotiated privately between two parties, usually large financial institutions. OTC contracts can be tailored to exact specifications, which is their main advantage. The main disadvantage is counterparty risk: if the other side can’t pay, you bear the loss directly.
The 2008 crisis showed how dangerous concentrated OTC exposures could get. The Dodd-Frank Act responded by requiring standardized OTC swaps to be cleared through central counterparties and reported to swap data repositories.5Legal Information Institute. Settlement, Margin, and Why Positions Get Liquidated
When a derivative contract expires, it settles in one of two ways. Physical delivery means the actual asset changes hands: the seller delivers barrels of oil, bushels of wheat, or gold bars to the buyer. This is common for agricultural and energy commodities and involves real logistics — transportation, storage, and insurance.
Cash settlement skips the physical exchange. The clearinghouse compares the contract price to the market price at expiration and credits or debits the difference. Financial derivatives like stock index futures and interest rate contracts almost always settle in cash, since “delivering” the S&P 500 in physical form is meaningless. Most retail traders never intend to take delivery, and brokers enforce rules to close out physically settled positions before expiration to prevent accidental delivery obligations.
Futures traders don’t pay the full contract value upfront. They deposit an initial margin, essentially a performance bond, with the broker. If losses push the account below the maintenance margin level, typically 50% to 75% of the initial margin, the broker issues a margin call requiring the trader to deposit enough to restore the initial margin. Failure to meet the call promptly results in liquidation of the position, sometimes automatically and without notice. This is where leverage turns dangerous. A modest adverse move can wipe out the entire margin deposit in a single session.
Who Regulates Derivatives in the U.S.
Two federal agencies split most of the oversight. The Commodity Futures Trading Commission has exclusive jurisdiction over futures contracts and swaps traded on designated contract markets and swap execution facilities.9Office of the Law Revision Counsel. 7 USC 2 – Jurisdiction of Commission That covers everything from agricultural commodity futures to interest rate swaps and credit default swaps. The Securities and Exchange Commission oversees securities-based derivatives, including options on individual stocks and security futures. Where products straddle both categories, the two agencies share authority.
Dodd-Frank, enacted after the 2008 crisis, expanded oversight of OTC derivatives substantially. It mandated central clearing for standardized swaps, created reporting obligations for swap participants, and imposed registration and capital requirements on swap dealers.3Commodity Futures Trading Commission. Taxes on Derivative Positions
Tax treatment depends on the type of contract and, in some cases, what the underlying is. Regulated futures contracts, broad-based index options like SPX options, and options on futures get special treatment under federal law. Regardless of how long the position was actually held, gains and losses are split automatically: 60% is treated as long-term capital gains and 40% as short-term.10Office of the Law Revision Counsel. 26 USC 1256 – Section 1256 Contracts Marked to Market Because long-term rates are lower than short-term rates for most taxpayers, that blended treatment can offer a real advantage over trading individual stocks.
These same contracts are marked to market at year-end. Even on an open position, you’re treated as though you sold it at fair market value on the last business day of the year, and any gain or loss is recognized for that year.10Office of the Law Revision Counsel. 26 USC 1256 – Section 1256 Contracts Marked to Market Deferring gains the way you can on a stock holding is not an option here.
The wash sale rule is another trap. If you sell a stock at a loss and then buy a call option on that same stock within 30 days before or after, the wash sale rule disallows the loss deduction. The rule explicitly reaches contracts and options to acquire substantially identical securities, not just repurchases of the same stock.11Office of the Law Revision Counsel. 26 USC 1091 – Loss From Wash Sales of Stock or Securities The disallowed loss is added to the cost basis of the replacement position, so it isn’t lost forever, but the timing shift can produce unexpected tax in the current year. The wash sale rule does not apply to Section 1256 contracts, since those are already marked to market annually.
Getting Access to Trade Derivatives
You can’t simply open a brokerage account and start selling naked calls. Brokers use tiered approval levels for options trading, generally ranging from Level 1 (covered calls and similar low-risk strategies) through Level 4 (uncovered options and complex multi-leg positions). Higher levels require more demonstrated experience, higher income or net worth, and a greater stated risk tolerance. The broker evaluates your application and assigns a level, and you’re restricted to strategies within it.
For futures, traders open a separate account and post the initial margin required by the exchange and the broker.

Commodity futures accounts are subject to segregation rules enforced by the CFTC, and recovering assets from a failed futures commission merchant follows a different process entirely.
