Leverage in Banking: Measurement, Risks, and Capital Rules

Leverage in banking is the use of borrowed money, mostly customer deposits, to fund a much larger pile of assets than a bank’s own capital could support on its own. A commercial bank might hold twenty dollars of loans and securities for every dollar of shareholder equity. That multiplier is what makes banking profitable, and it is also what makes banks fragile: a small percentage loss on the asset side can wipe out the equity cushion entirely. Because of that fragility, regulators set floors on how much capital a bank must hold against its exposures, with a global minimum leverage ratio of 3% and considerably higher effective requirements for U.S. banks.

Where the Leverage Comes From

A bank’s balance sheet has assets on one side (loans, bonds, cash reserves) and, on the other side, the money that funded them. Customer deposits are the largest source. They are liabilities because the bank owes that money back. Additional funding comes from interbank loans and debt the bank has issued. What’s left is shareholder equity, and that slice is usually the smallest one.

The gap between total assets and that equity slice is the leverage. A bank with $100 billion in assets and $5 billion in equity has $95 billion funded by liabilities and a 20-to-1 leverage ratio. Every dollar of shareholder money supports twenty dollars of lending. That is the engine of commercial banking, and it is also why a 5% drop in asset values can erase the equity entirely.

How Bank Leverage Is Measured

Two ratios do most of the work, and they answer different questions.

The leverage ratio is the regulatory standard. It divides a bank’s Tier 1 capital, meaning its highest-quality capital (mainly common equity and retained earnings), by its total exposure, which includes on-balance sheet assets and off-balance sheet commitments like guarantees and derivatives. A bank with $5 billion of Tier 1 capital against $100 billion of exposure has a 5% leverage ratio. Higher percentages mean more cushion and less leverage.1Bank for International Settlements. The debt-to-equity ratio is the more intuitive figure. It compares total liabilities to shareholder equity. A bank with $95 billion in liabilities and $5 billion in equity has a 19-to-1 debt-to-equity ratio, showing directly how much borrowed money supports each dollar of the bank’s own capital.

Why Leverage Cuts Both Ways

Banks earn on the spread between what borrowers pay them and what they pay depositors. That spread is thin on any given dollar. Leverage turns it into a return worth having.

The math works cleanly in the bank’s favor when things are calm. A 1% profit on a $100 billion asset base is $1 billion, and against $5 billion of equity that is a 20% return. This is why bank stocks appeal to investors and why banks have a built-in incentive to operate with as much leverage as regulators will tolerate.

The same math works against the bank when losses come. A 1% loss on that $100 billion base consumes 20% of equity in one stroke. A 5% loss eliminates it. Loan defaults bunch together during recessions. Bond portfolios lose value when interest rates spike. A highly leveraged bank has almost no room to absorb either.

Once capital starts eroding, the rules constrain what a bank can do with its earnings. The Rules That Cap Bank Leverage

Left alone, banks would run with the least capital possible. The capital rules exist to force them to hold enough equity to absorb losses before depositors, creditors, or taxpayers have to.

Basel III

The global standard is Basel III, built by the Basel Committee on Banking Supervision after the 2007–2009 crisis. It attacks leverage from two angles at once.3Bank for International Settlements. Basel III: International Regulatory Framework for Banks

The first angle is the leverage ratio itself. Internationally active banks must hold Tier 1 capital equal to at least 3% of total exposure, off-balance sheet items included. This ratio ignores how risky the assets are and just measures capital against the size of the balance sheet.1Bank for International Settlements. The second is a risk-weighted requirement. Each type of asset gets a weight reflecting how likely it is to generate losses. Cash might carry a 0% weight, a residential mortgage 50%, a risky commercial loan 100% or more. Basel III sets the minimum common equity Tier 1 ratio at 4.5% of risk-weighted assets and adds a mandatory 2.5% capital conservation buffer on top, bringing the effective floor to 7%.4Bank for International Settlements. Using both measures together closes a loophole. Without the leverage ratio, a bank could stuff its balance sheet with assets it rates as low-risk and hold almost no capital. Without risk weighting, a conservative government-bond portfolio and a speculative loan book would face identical capital demands.

Extra Layers for the Biggest Banks

Globally systemically important banks (G-SIBs) carry additional capital surcharges of 1% to 3.5% of risk-weighted assets, scaled to each bank’s size, interconnectedness, and complexity.5Bank for International Settlements. The G-SIB Framework – Executive Summary

Regulators can also switch on a countercyclical capital buffer during periods of excessive credit growth. It is made entirely of common equity and can be activated or dialed back as conditions shift.6Bank for International Settlements. Countercyclical Capital Buffer

The 3% headline leverage ratio is really the floor beneath a much taller stack: 4.5% baseline CET1, plus the 2.5% conservation buffer, plus any G-SIB surcharge, plus any countercyclical buffer in force.

What Happens When a Bank’s Capital Runs Thin

U.S. regulators enforce a system called Prompt Corrective Action. Banks are sorted into five capital categories, and each downgrade triggers heavier restrictions.

A “well capitalized” bank needs a leverage ratio of at least 5%, a total risk-based capital ratio of at least 10%, a Tier 1 ratio of at least 8%, and a CET1 ratio of at least 6.5%. Missing any of those drops the bank to “adequately capitalized.” Below that is “undercapitalized,” which triggers when the leverage ratio falls below 4% or the total risk-based capital ratio falls under 8%.7Federal Deposit Insurance Corporation. Once a bank is undercapitalized, the consequences are immediate. It cannot pay dividends if that would keep it undercapitalized. Its average total assets are frozen at the prior quarter’s level unless regulators have approved a capital restoration plan and the bank is following it. At “significantly undercapitalized” (leverage ratio below 3%, total risk-based ratio below 6%), regulators can dismiss senior officers and directors. At “critically undercapitalized” (tangible equity at or below 2% of total assets), the bank faces receivership. Where Leverage Hides

Not all leverage sits neatly inside the headline ratios. Two areas deserve attention.

Wholesale Funding

Customer deposits are relatively sticky. They are insured up to federal limits, depositors face switching costs, and withdrawals tend to be gradual. Wholesale funding is different. Banks raise it through large certificates of deposit, repurchase agreements, interbank loans, and commercial paper, typically on short-term rollover terms. When those funds mature, the lender can decline to roll them over, forcing the bank to find replacement funding immediately or sell assets to cover the gap.

That produces a form of run risk that moves faster than a traditional deposit run. Institutional lenders watch the bank closely and can pull their money overnight. Off-Balance Sheet Commitments

Unused credit lines, standby letters of credit, and certain derivatives are potential future exposures that don’t sit on the balance sheet as normal assets. Ten billion dollars of undrawn corporate credit facilities is not lending yet, but a recession can trigger mass drawdowns that suddenly expand real exposure.

The Basel III leverage ratio converts off-balance sheet items into on-balance sheet equivalents using credit conversion factors, with a 10% floor. Even commitments the bank considers unlikely to be drawn get counted toward the ratio, so effective leverage cannot be hidden off the books.1Bank for International Settlements. What Leverage Failure Actually Looks Like

Leverage risk doesn’t stay inside one institution. When many banks are highly leveraged at the same time, individual failures can cascade.

The 2007–2009 crisis is the sharpest modern example. Major financial institutions had piled leverage against mortgage-backed securities and related derivatives. When the underlying mortgages defaulted at unexpected rates, asset values fell across the system. Firms running leverage of 30-to-1 or higher saw their equity vanish within months, and the tight web of interbank exposures turned individual losses into contagion.

Silicon Valley Bank’s collapse in March 2023 showed a different flavor of the same problem. SVB had funneled deposits into long-duration bonds during a period of very low rates, growing its securities portfolio from $23 billion in 2018 to $125 billion in 2021, a 443% increase. When the Federal Reserve raised rates through 2022, those bond values dropped. By year-end 2022, SVB’s unrealized losses on its held-to-maturity portfolio had reached about $15.2 billion, and its total unrealized losses across all securities equaled 110% of the bank’s capital. When SVB announced a $1.8 billion loss from selling securities and plans to raise $2 billion in new capital, depositors panicked. On March 9, 2023, customers requested $42 billion in withdrawals in a single day, close to 25% of total deposits and roughly 300% of the bank’s capital. The bank failed the next morning. SVB’s leverage was not extreme by the usual measures, but its concentrated interest rate exposure turned ordinary leverage into a fatal position when rates moved against it.

The same rate dynamics have not fully cleared the system. As of mid-2025, the fair values of U.S. banks’ available-for-sale and held-to-maturity bond portfolios sat $143 billion and $251 billion below book value, respectively.11Board of Governors of the Federal Reserve System. The central tension of bank leverage has not changed. Each bank has a rational incentive to hold less capital because it lifts shareholder returns, but if every bank does so, the system as a whole becomes vulnerable to a shock that any single bank would have considered survivable. Capital rules, Prompt Corrective Action, and stress testing exist to make banks internalize risks they would otherwise push onto depositors, creditors, and taxpayers. Those rules only work if calibrated to the real risks, and SVB showed that ratios which look adequate on paper can still miss concentrated exposures the numbers were not built to catch.
