How to Calculate Inflation-Adjusted Return: Formula and CPI Steps

To calculate an inflation-adjusted return, divide one plus your nominal return by one plus the inflation rate for the same period, then subtract one. That gives you the real return: the portion of your gain that actually increased your purchasing power. An investment that earned 8% in a year when prices rose 2.7% did not really grow 8% in any way that matters to your grocery bill or your rent.

The Formula and Why Subtraction Isn’t Quite Right

Your first instinct is probably to subtract inflation from your nominal return. That shortcut works when both numbers are small, but it quietly understates the erosion at higher rates. The accurate approach is the Fisher Equation:

Real Return = [(1 + Nominal Return) / (1 + Inflation Rate)] − 1

Both your investment gains and the price level grow multiplicatively, not additively. Dividing one growth factor by the other isolates what’s left after inflation has taken its share. With an 8% return and 2.7% inflation, simple subtraction gives 5.3%; the Fisher Equation gives 5.16%. A gap of 0.14 percentage points sounds trivial, but over decades of compounding, or in an economy where inflation runs at 10% or higher, that rounding error becomes real money.

Two numbers drive the calculation: your nominal return and the inflation rate covering the exact same time window. Comparing a January-to-December return against a March-to-March inflation number produces a meaningless result.

A Worked Example, One Year

Suppose your portfolio returned 8% last year and inflation was 2.7%.1U.S. Bureau of Labor Statistics. Consumer Price Index: 2025 in Review Walk through it:

  • Convert both percentages to decimals: 0.08 and 0.027.
  • Add 1 to each to get growth factors: 1.08 and 1.027.
  • Divide: 1.08 ÷ 1.027 = 1.0516.
  • Subtract 1: 0.0516.
  • Convert back to a percentage: 5.16%.

Your real return is 5.16%. On a $10,000 starting balance, your account shows $10,800 at year-end, but only $10,516 of that reflects genuine purchasing power growth. The remaining $284 just kept you even with rising prices.

A negative result means your account grew more slowly than prices did. If the nominal return had been 2% against 2.7% inflation, the math gives (1.02 ÷ 1.027) − 1 = −0.68%. You technically made money, but you can buy less with it than you could a year ago. This is exactly where the calculation earns its keep, because a statement showing a positive 2% feels like a win until you run the numbers.

Multi-Year Returns Using CPI Index Values

For periods longer than a year, the cleanest approach uses CPI index values at each endpoint rather than annual inflation percentages:

Real Return = [(Ending Value / Beginning Value) / (Ending CPI / Beginning CPI)] − 1

Say you invested $10,000 five years ago and it’s now worth $14,000. The CPI stood at 290 when you invested and sits at 330 today. Nominal growth is 14,000 ÷ 10,000 = 1.40. Price growth is 330 ÷ 290 = 1.1379. Your cumulative real return is 1.40 ÷ 1.1379 − 1 = 0.2303, or about 23%.

To annualize, raise the cumulative real growth factor to the power of one divided by the number of years. Here, 1.2303 to the 1/5 power is roughly 1.0422, an annualized real return of about 4.2% per year. That’s the figure to compare against long-run benchmarks. Which Inflation Number to Use

For most personal investment analysis, use CPI-U, the Consumer Price Index for All Urban Consumers. It covers roughly 93% of the U.S. population and is the benchmark the Federal Reserve, the White House Council of Economic Advisors, and the Financial Accounting Standards Board all use as their primary inflation indicator.3U.S. Bureau of Labor Statistics. Two alternatives come up. CPI-W tracks urban wage earners and clerical workers specifically and is the index used for Social Security cost-of-living adjustments.3U.S. Bureau of Labor Statistics. Adjusting for Taxes as Well

The IRS taxes your nominal gains, not your inflation-adjusted gains. When you sell a capital asset, the taxable gain is the difference between your sale price and your cost basis, with no adjustment for how much the dollar’s purchasing power eroded while you held the investment.5Internal Revenue Service. To see the combined impact, add a step before the Fisher Equation. Multiply your nominal return by (1 − your tax rate) to get an after-tax nominal return, then feed that into the formula:

After-Tax Real Return = [(1 + Nominal Return × (1 − Tax Rate)) / (1 + Inflation Rate)] − 1

Take the earlier 8% return and 2.7% inflation, and assume a 15% long-term capital gains rate. The after-tax nominal return is 8% × (1 − 0.15) = 6.8%. The real after-tax return is (1.068 ÷ 1.027) − 1 = 3.99%. Taxes and inflation together shaved your headline 8% nearly in half. Short-term gains on assets held less than a year are taxed as ordinary income and can run considerably higher, and state taxes add further drag. This is worth running before celebrating any year-end statement, and it’s why tax-advantaged accounts like IRAs and 401(k)s matter so much for long-term wealth building.
