A forward exchange rate is the price two parties agree on today for exchanging one currency for another on a specified future date. It fixes the cost of a future currency transaction now, so neither party is exposed to whatever the market does in the meantime. The rate itself is not a forecast. It is calculated from the current spot rate and the interest rate difference between the two currencies, using a relationship called covered interest rate parity.1Federal Reserve Bank of Boston. How It Differs From the Spot Rate
The spot exchange rate is the price for exchanging currencies now, with the actual transfer of funds settling within about two business days.2Federal Reserve Bank of Chicago. Foreign Exchange Trading and Settlement: Past and Present A forward rate fixes the exchange ratio for a transaction that will settle weeks, months, or years from now. Common tenors are 30, 60, 90, and 180 days, but the terms can be tailored to any date the two parties choose.
One point worth being clear about: the forward rate tells you nothing about what the spot rate will actually be on the settlement date. It reflects today’s interest rate conditions between the two currencies, not anyone’s view of where the market is heading.
How Forward Exchange Rates Are Calculated
Forward rates are not set by supply and demand in the way stock prices are. They are derived from two inputs: the current spot rate and the interest rate differential between the two currencies. Covered interest rate parity says the forward rate must offset that interest rate gap, so no one can borrow in one currency, invest in another, and pocket a risk-free profit.1Federal Reserve Bank of Boston. If US interest rates sit above Eurozone rates, a dollar invested at home earns more than the same dollar converted to euros and invested in Europe. Without an offset, everyone would borrow the low-rate currency and invest in the high-rate one. The forward rate closes that gap by making the future dollar-to-euro conversion more expensive, exactly canceling the interest advantage.
The Formula
The forward rate (F) is:
F = S × (1 + idomestic) / (1 + iforeign)
Where S is the current spot rate, idomestic is the risk-free rate for the domestic (price) currency, and iforeign is the risk-free rate for the foreign (base) currency, both measured over the contract’s period.
A Worked Example
Suppose EUR/USD is quoted at $1.0800, the one-year US risk-free rate is 4.0%, and the one-year Eurozone rate is 2.0%. The one-year forward rate is:
F = 1.0800 × (1.04 / 1.02) = 1.0800 × 1.0196 ≈ $1.1012
The forward rate sits above the spot rate because the dollar carries the higher interest rate. That higher forward price for euros compensates for the interest income a dollar-based investor would otherwise give up.
Which Interest Rates Feed the Calculation
The risk-free rates in the formula come from benchmark rates in each currency’s home market. For US dollar contracts, the benchmark is the Secured Overnight Financing Rate (SOFR), based on overnight lending backed by US Treasury securities.3Federal Reserve Bank of New York. Banks and dealers use these rates, or derivatives built on them, to price forwards for any currency pair and settlement date.
Premiums, Discounts, and Forward Points
When the forward rate is higher than the spot rate, the foreign currency is trading at a forward premium. When it is lower, it is at a forward discount. The direction always follows the interest rate gap: the lower-rate currency trades at a premium, the higher-rate currency at a discount.
In the EUR/USD example, the euro trades at a forward premium ($1.1012 versus $1.0800 spot) because Eurozone rates are lower than US rates. The premium compensates euro holders for the smaller interest income available on euro deposits.
Dealers usually quote the difference as forward points, meaning the number of pips (typically in the fourth decimal place) separating the forward from the spot. In the example, the forward points are roughly +212. A client sees the spot rate plus or minus forward points to arrive at the outright forward rate. Banks embed their compensation into those points through the bid-ask spread, so the points a client actually receives will differ slightly from the theoretical calculation.
How a Forward Contract Works
A forward contract is a private, binding agreement between two parties, usually a business and a bank, to exchange a specified amount of one currency for another on a set future date at the agreed forward rate. Because these are over-the-counter (OTC) agreements rather than exchange-traded products, the amount, date, and other terms are negotiated to fit the parties’ needs.
Both sides commit to the transaction regardless of where the spot rate moves before settlement. If the market shifts in one party’s favor, they still honor the contract at the agreed rate. That certainty is the point, and it cuts both ways.
Deliverable vs. Non-Deliverable Forwards
Most forward contracts settle by physical delivery: on the maturity date, one party delivers the agreed amount of foreign currency and receives the agreed amount of domestic currency. The currencies actually change hands.
Non-deliverable forwards (NDFs) settle differently. Instead of exchanging currencies, the parties pay the difference between the contracted forward rate and the prevailing spot rate at maturity, settled in a single convertible currency such as the US dollar. NDFs exist mainly for currencies subject to capital controls or limited convertibility. The Chinese yuan, Brazilian real, Indian rupee, South Korean won, and Taiwan dollar are among the most commonly traded. NDFs let businesses manage exposure to those currencies without moving funds through restricted banking systems.
Using a Forward to Hedge Currency Risk
The core use of a forward contract is protecting a margin on an international transaction. A US exporter expecting €1 million from a European buyer in three months faces the risk that the euro weakens before payment arrives. By entering a forward contract to sell €1 million at today’s forward rate, the exporter knows exactly how many dollars that payment will produce, regardless of what the exchange rate does over the next 90 days.
The mirror case applies to importers. A US company that owes a European supplier €1 million in three months risks the euro strengthening and making the payment more expensive. A forward to buy €1 million at today’s forward rate locks in the dollar cost of the goods.
The Trade-Off: Certainty vs. Opportunity Cost
A forward contract removes risk in both directions. If the spot rate on the settlement date turns out to be more favorable than the forward rate you locked in, you still settle at the worse rate. That is the opportunity cost of hedging, and it is the single biggest after-the-fact complaint businesses have about forwards.
Say the exporter locked in $1.10 per euro, but by settlement the spot rate is $1.15. The exporter sells euros at $1.10 and watches the market offer $1.15, a difference of $50,000 on a €1 million contract. The hedge did exactly what it was supposed to do, but the exporter still feels the sting. The forward rate will almost never match the eventual spot rate. The real question is whether your business can absorb an adverse move if you don’t hedge at all.
Forwards vs. Currency Futures
Both forwards and currency futures let you lock in a future exchange rate, but they work differently in practice.4CME Group. Futures Contracts Compared to Forwards
- Forwards are tailored to exact amounts and dates. Futures come in standardized sizes and expirations set by the exchange.
- Forwards are private OTC agreements, typically between a business and a bank. Futures trade on regulated exchanges such as the CME.
- With a forward, your protection is the creditworthiness of the counterparty. Futures are guaranteed by the exchange’s clearinghouse, which virtually eliminates default risk.
- Futures require daily margin settlements, so an adverse move triggers cash calls each day. Forwards generally don’t require daily margin, though larger transactions often involve collateral arrangements.
- Futures are open to any trader with a brokerage account. Forwards typically require a banking relationship and meeting minimum size or credit thresholds.
For large companies hedging specific invoice amounts on specific payment dates, the customization of a forward is usually worth the counterparty exposure. For smaller users who want liquidity and minimal credit risk, futures are often the better fit.
Who Can Enter a Forward Contract
Not every business or individual can enter an OTC forward. The Commodity Exchange Act restricts participation to “eligible contract participants.” A corporation or partnership qualifies if it holds total assets above $10 million. An entity with net worth above $1 million can qualify if the transaction is connected to managing a business risk. Counterparty Risk and How It’s Managed
Because forwards are private agreements, they carry counterparty risk, the chance that the other side defaults before settlement. Most institutional forward contracts are governed by an ISDA Master Agreement, the standard legal framework for OTC derivatives worldwide. The Master Agreement includes netting provisions, so a default collapses obligations across multiple contracts into a single net amount rather than unwinding each one individually.6ISDA. Parties often attach a Credit Support Annex (CSA) as well. Under a CSA, the mark-to-market value of outstanding contracts is calculated daily, and the party whose position is underwater posts collateral to the party in the money.6ISDA. The US Treasury Department has exempted FX forwards and FX swaps from the Dodd-Frank mandatory clearing and exchange-trading requirements that apply to most other OTC derivatives.7Federal Register. Tax Treatment in Brief
Under US tax law, gains and losses from foreign currency forward contracts are treated as ordinary income or ordinary loss by default.
