Deliverable Forward Contract: How It Works, Pricing, and Risks

A deliverable forward contract is a private agreement between two parties to buy or sell a specific asset at a set price on a future date, with the actual asset physically changing hands at settlement. That last part is what the “deliverable” label is doing: it separates these contracts from cash-settled derivatives, where only a price difference is paid. The distinction shapes how the contract is priced, how it’s regulated, and what the risks look like on both sides.

How the Contract Works

A deliverable forward is negotiated directly between two counterparties rather than traded on an exchange. That makes it an over-the-counter (OTC) instrument, and the parties privately agree on every term: the asset, quantity and quality, the price, and the settlement date. Nothing is standardized, so the contract can be tailored to a business’s operational needs.

Once signed, the contract binds both sides. The buyer must purchase, the seller must deliver, and the agreed price stands regardless of where the market moves in the meantime. Lock in $4.30 per bushel of corn, and you pay $4.30 whether the spot price falls to $3.50 or climbs to $5.00. The rigidity is the point. It replaces uncertainty with a known cost.

Exchange-traded futures look similar on the surface but work differently underneath. Futures run through a central clearinghouse that guarantees performance and collects daily margin as prices move. Deliverable forwards have no clearinghouse. The two parties bear each other’s credit risk directly, and settlement happens only on the agreed date.

How the Forward Price Is Set

The forward price isn’t a forecast. It’s a mathematical function of today’s spot price, financing costs, and any expenses or income tied to holding the asset until delivery. Traders call this the cost of carry.

For a physical commodity like wheat or crude oil, the forward price reflects the current spot price plus storage costs and financing charges over the contract’s life. Warehousing grain for six months costs money, and that expense gets baked into the forward price. Some commodities also carry a convenience yield, which reflects the practical benefit of having the physical commodity on hand. When that benefit runs high, it pushes the forward price lower relative to spot.

For a foreign exchange forward, the math is different. The forward rate between two currencies is driven by the interest rate differential between them. If you’re converting dollars into euros in six months, the forward rate adjusts so neither party can earn a risk-free profit by borrowing in the low-rate currency and lending in the high-rate one. This is covered interest rate parity, and it anchors FX forward pricing to observable market rates rather than speculation.

What Physical Delivery Actually Looks Like

Physical delivery means the literal transfer of the underlying asset on the settlement date. What that looks like depends on what’s being delivered.

For a foreign exchange forward, physical delivery involves the full exchange of principal amounts in the two specified currencies. For a commodity, physical settlement typically involves the seller providing a warehouse receipt that represents ownership of the goods stored in an approved facility, or arranging the logistics for physical transfer.2CME Group. The transaction meets a real commercial need for the actual asset, not just a financial bet on its price.

Deliverable vs. Non-Deliverable Forwards

A non-deliverable forward (NDF) settles entirely in cash. Instead of exchanging the asset, the two parties calculate the difference between the contracted forward rate and the prevailing spot rate at maturity, and one party pays the other that difference. The settlement amount is based on the contract’s notional value, and the payment is made in a freely convertible currency, almost always the U.S. dollar.4International Swaps and Derivatives Association. Disclosure Annex for Foreign Exchange Transactions

NDFs exist primarily for currencies that are difficult or impossible to trade freely in international markets. Currencies in parts of Latin America, Asia, Eastern Europe, and Africa are commonly hedged through NDFs because capital controls or convertibility restrictions make physical delivery impractical. A company with costs denominated in one of these currencies can still hedge the exposure without needing to move the restricted currency offshore.

Why the “Deliverable” Label Matters for Regulation

The deliverable distinction isn’t just about logistics. It determines whether a forward contract falls under the heavy regulatory framework that governs swaps.

Under the Commodity Exchange Act, a forward contract on a nonfinancial commodity is excluded from the definition of a “swap” as long as the transaction is intended to be physically settled. The statute carves out “any sale of a nonfinancial commodity or security for deferred shipment or delivery, so long as the transaction is intended to be physically settled.”5Federal Register. The CFTC takes the intent requirement seriously. Both buyer and seller must genuinely intend to make and take physical delivery at the time they enter the contract. If a pattern of cash settlement develops, or one party never actually takes delivery, the CFTC can look past the contract’s label and treat it as a swap. Structuring something as a deliverable forward to avoid regulation while routinely settling in cash does not hold up under scrutiny.5Federal Register. Who Uses Deliverable Forwards, and Why

The main reason businesses enter deliverable forwards is to lock in a known cost or revenue. A manufacturer importing electronic components from Japan might enter a deliverable forward to buy yen at a fixed rate three months out. If the yen strengthens, the manufacturer is protected. The company can calculate its cost of goods with certainty and price its products accordingly instead of hoping the exchange rate cooperates.

Commodity producers and consumers use deliverable forwards the same way. An airline might lock in jet fuel prices for the next quarter. A grain exporter might fix the price of wheat it plans to ship overseas. In both cases, the contract removes a variable that could swing margins in either direction.

Deliverable forwards can also serve as speculative instruments, though this is far less common. There’s a practical catch: you actually have to take delivery. That means either using the asset yourself or immediately selling it on the open market, which introduces its own costs and logistics. Speculators who want price exposure without the delivery obligation are almost always better served by futures, options, or NDFs.

Counterparty Risk

Because deliverable forwards are bilateral OTC agreements with no clearinghouse in the middle, each party bears the full credit risk of the other. If your counterparty defaults before settlement, you lose your hedge and have to replace it at whatever the current market price happens to be. That replacement cost can be substantial if the market has moved sharply in your favor.

Financial institutions manage this risk through several layers. Dealers typically conduct a credit review before entering a forward. The ISDA Master Agreement provides the standard legal framework for most OTC derivative relationships. Payment netting lets the two parties offset amounts owed to each other on the same date in the same currency, so only the net difference changes hands.7U.S. Securities and Exchange Commission. A Note on Taxes

Tax treatment of deliverable forwards depends on the underlying asset. Commodity forwards generally don’t qualify as Section 1256 contracts, so gains and losses follow the character of the underlying asset and the taxpayer’s holding period rather than the 60/40 blended rate that applies to regulated futures.

Foreign exchange forwards can be treated differently. Section 1256 defines a “foreign currency contract” as one that requires delivery of a foreign currency, is traded in the interbank market, and is priced by reference to interbank rates. Many deliverable FX forwards between banks and corporate clients meet this definition, which would apply the 60/40 rule: 60% of the gain or loss treated as long-term capital gain regardless of holding period, and 40% short-term. The interaction between forward contracts, ordinary income treatment for business hedges, and capital gains rules for investment positions is genuinely complex, and getting the classification wrong can be expensive.
