Contract for Difference vs Swap: Users, Risk, and US Taxes

A contract for difference and a swap are both derivatives, but they answer completely different needs. A CFD is a short-term, leveraged bet a retail trader places with a broker on where a price will move next. A swap is a longer-term agreement between institutions to exchange streams of cash flows tied to interest rates, currencies, commodities, or equity returns. That single split — retail speculation versus institutional cash-flow management — drives every other difference between them, from who is allowed to trade them to how they settle to what happens if the other side fails.

How a CFD Works

When you open a CFD, you and a broker agree to exchange the difference in an asset’s price between the moment you open the position and the moment you close it. You never own the underlying stock, commodity, or currency pair. Go long on a stock at $100 and close at $110, and the broker pays you $10 per contract unit. If the price falls to $90, you owe the broker $10 per unit.

The broker is your direct counterparty. That creates an inherent conflict: the broker profits when you lose and loses when you profit. Many brokers hedge their own exposure in the broader market, but the underlying structure is a two-party, zero-sum contract.

CFDs are leveraged. You post a fraction of the position’s full value as margin and the broker finances the rest. In the European Union, regulators cap leverage at 30:1 for major currency pairs, so a deposit of 3.3% covers the position. Before those caps, brokers routinely offered 50:1, requiring only 2%. Higher leverage magnifies gains and losses alike, and losses can exceed what you deposited.

Every CFD settles in cash when you close the trade. The broker calculates the net profit or loss from the price difference, multiplies by the contract size, and credits or debits your account. Nothing physical ever changes hands, which is also what makes shorting straightforward — you’re never borrowing shares or delivering barrels.

How a Swap Works

A swap is an agreement between two parties to exchange streams of cash flows over a set period. The most common type is an interest rate swap, where one side pays a fixed rate and receives a floating rate, or the reverse. A company with floating-rate debt that wants predictable payments can swap the floating obligation for a fixed one. The dollar figure at the center of a swap is the “notional principal,” a reference number used to calculate payments. Nobody actually exchanges the notional amount. If two banks enter a $500 million interest rate swap, that $500 million never moves. It’s the number they multiply by the agreed rates to figure out who owes what on each payment date.

Other varieties fill out the market. Currency swaps exchange principal and interest in two different currencies, letting a company hedge foreign exchange risk on overseas debt. Commodity swaps lock in a fixed price for a resource like oil or natural gas against its floating market price. Equity swaps exchange the return on a stock index for a fixed or floating rate.

Unlike a CFD, a swap involves periodic payments through the life of the contract, often quarterly or semi-annually. On each payment date, the two sides net their obligations and only the difference changes hands. A ten-year interest rate swap can have 40 quarterly settlement dates. Swap maturities range from a few months to 30 years, and 30-year USD swap rates are actively quoted.

Who Actually Uses Each

The user bases barely overlap. CFDs are built for individual retail traders speculating on short-term price movements in stocks, forex, commodities, or indices. A typical CFD position lasts hours or days. The appeal is being able to take leveraged positions in either direction across a wide range of assets without dealing with the mechanics of buying or short-selling the underlying.

Swaps serve institutional players managing large, complex financial exposures: banks, pension funds, insurance companies, hedge funds, and multinational corporations. A utility might use a commodity swap to lock in natural gas prices for three years. A pension fund might use an interest rate swap to align the duration of its assets with its liabilities. These are not speculative bets on tomorrow’s price; they are tools for reshaping cash-flow profiles across years or decades.

Position sizes reflect that split. A single interest rate swap can reference hundreds of millions or billions of dollars in notional. CFD positions are measured in thousands or tens of thousands.

The Differences That Decide Which One Applies to You

  • Participants. CFDs are retail products traded through brokers. Swaps are institutional products negotiated between banks, funds, and large corporations.
  • Duration. CFDs are typically held for hours or days. Swaps run for months to decades.
  • Settlement. A CFD settles once, when you close the trade. A swap settles periodically throughout its life, netting the two legs on each scheduled date.
  • Leverage mechanism. CFDs use upfront margin deposits. Swaps use initial and variation margin, adjusted over the life of the contract.
  • Counterparty. Your CFD counterparty is the broker. Your swap counterparty is either another institution (bilateral) or a central clearinghouse (cleared).
  • Documentation. CFDs use a broker’s standard customer agreement. Swaps use the ISDA Master Agreement with individualized confirmations for each trade.

Can US Residents Trade Either One

For most US-based readers this is the decisive question, and the answer is narrow. Neither the SEC nor the CFTC permits CFDs to be offered to US retail investors. The legal mechanism is the Commodity Exchange Act, which gives the CFTC jurisdiction over off-exchange leveraged retail transactions and restricts them to specific registered entities. Swaps are legal in the US but limited to “eligible contract participants.” For an individual, that generally means total assets exceeding $10 million. A business entity needs more than $10 million in assets, or $1 million in net worth if the swap relates to its business operations. Financial institutions, registered investment companies, and commodity pools with over $5 million in assets also qualify.5Office of the Law Revision Counsel. 7 USC 1a – Definitions Those thresholds put swaps out of reach for the vast majority of individual traders.

Outside the US, CFDs are legal in many jurisdictions but capped. The European Securities and Markets Authority limits retail leverage to 30:1 for major currency pairs, with lower ceilings for more volatile assets down to 2:1 for cryptocurrencies.6European Securities and Markets Authority. What Happens If the Other Side Fails

Counterparty risk plays out very differently between the two products, and it’s worth understanding before entering either.

In a CFD, your only counterparty is the broker. If the broker becomes insolvent, your margin deposits and any unrealized profits are at risk. Regulators in jurisdictions that allow CFDs typically require brokers to segregate client funds from operating capital, which offers some protection but does not eliminate the risk. You have no claim against anyone except the broker itself.

Before 2008, every swap was a bilateral agreement, and if your counterparty failed, you absorbed the loss directly. Dodd-Frank changed that by mandating central clearing for standardized swaps. A central counterparty steps in between the two original parties, becoming the buyer to every seller and the seller to every buyer. If one party defaults, the clearinghouse absorbs the hit using a layered waterfall: the defaulting party’s own margin first, then a shared guaranty fund contributed by all clearing members, and finally the clearinghouse’s own capital.

Both initial margin (posted upfront) and variation margin (adjusted daily) are required from clearing members. Tax Treatment for US Residents

Because CFDs are not legally available to US retail investors, there is no standard domestic tax framework for them. A US resident who trades CFDs through an offshore broker is still required to report the income. Gains and losses from CFDs are generally treated as ordinary income rather than capital gains and must be reported on Form 1040 regardless of where the broker sits.

Swap taxation depends on the type of swap. Currency-related swaps typically fall under IRC Section 988, which treats gains and losses as ordinary income or loss. The IRS defines Section 988 transactions as those where amounts are determined in a nonfunctional currency or by reference to the value of such a currency.9Internal Revenue Service.
