Are corporate bonds safe? They are generally low-risk compared with stocks, and investment-grade issues rated BBB or higher have historically defaulted less than 1% of the time over five years. But “low-risk” is not the same as “safe.” When you buy a corporate bond, you are lending money to a company, and that exposes you to the chance the company can’t pay you back, to interest rate moves that can push the bond’s price down, to trading conditions that can make it hard to sell, and to corporate events that can reshape the risk overnight. The useful question isn’t whether corporate bonds are safe in the abstract. It’s which risks you’re taking and whether the yield pays you enough for them.
What “Unsafe” Actually Means: Default and Recovery
The direct threat is credit risk: the company misses an interest payment or fails to return your principal at maturity. Defaults rarely come from nowhere. They tend to follow visible pressure — rising debt loads, weakening operating cash flow, or an industry getting reshaped by technology or regulation.
If the issuer files for bankruptcy, a court decides who gets paid and in what order, and bondholders don’t all sit in the same seat. Senior secured bondholders, whose bonds are backed by specific assets, get paid first. Senior unsecured bondholders come next. Subordinated bondholders rank last among debt holders, ahead only of stockholders. Administrative costs, unpaid wages, and taxes have statutory priority ahead of general bondholders.1Office of the Law Revision Counsel. United States Code Title 11 – Bankruptcy 507
Where you sit determines what you get back. Moody’s data on defaults from 1982 to 2003 puts average recovery rates at roughly:2Moody’s Investors Service. Recovery Rates on Defaulted Corporate Bonds and Preferred Stocks
- Senior secured: about 50 cents on the dollar
- Senior unsecured: about 33 cents
- Senior subordinated: about 29 cents
- Subordinated: about 27 cents
Those are long-run averages. In severe crises they can collapse much further, and reorganizations often take six months to more than a year to resolve, with repayment plans stretching three to five years. So even a “recovery” is slow and partial.
How Often Defaults Actually Happen
Recovery tells you what happens after the worst case. Default rates tell you how often the worst case shows up. S&P Global has tracked cumulative default rates by rating category since 1981, and the line between investment-grade and speculative-grade is sharp.
Over five years, the average cumulative default rate for investment-grade corporate bonds is 0.77%. For speculative-grade bonds, it’s 13.64% — roughly 18 times higher. A BBB- bond defaults at more than double the rate of a BBB one notch up. By the time you reach CCC, five-year default is close to a coin flip. If safety is the goal, the practical takeaway is to stay well inside investment grade rather than reaching down for the extra yield at the border.
Reading Ratings — and Their Limits
S&P, Moody’s, and Fitch assign letter grades that represent a bond’s probability of default. Investment-grade means BBB- or higher at S&P and Fitch, or Baa3 or higher at Moody’s. Anything below that is speculative-grade, often called high-yield or junk. The rating drives the yield the issuer must offer, which institutions can even hold the bond, and how easily it trades.4S&P Global Ratings. Understanding Credit Ratings
A downgrade across the investment-grade line creates a “fallen angel.” Because many pension funds, insurers, and index funds are only permitted to hold investment-grade debt, a downgrade forces them to sell, and the bond’s price often drops sharply on the way out.5European Central Bank. Ratings are useful, but they aren’t neutral referees. Since the 1970s, the agencies have operated under an issuer-pays model — the company selling the bond pays for its rating. The SEC has noted this creates an incentive for agencies to keep paying clients happy at the expense of the investors who rely on the ratings, a dynamic tied to inflated grades on complex securities before the 2008 crisis.6Securities and Exchange Commission. Corporate Bonds Compared With Treasuries
The benchmark for bond safety is the U.S. Treasury, which carries effectively zero default risk because it’s backed by the federal government’s taxing power. The extra yield a corporate bond offers over a Treasury of the same maturity is called the credit spread, and it’s the market’s price for taking on default risk.
As of late March 2026, the option-adjusted spread on the ICE BofA U.S. Corporate Index was around 88 basis points — 0.88 percentage points — above comparable Treasuries.7Federal Reserve Bank of St. Louis. Watching it move gives you a real-time read on how worried the market is about corporate defaults.
Taxes chip away at the comparison too. Treasury interest is taxed federally but exempt from state and local income tax. Corporate bond interest is taxable at all three levels.8Internal Revenue Service. Topic No. 403, Interest Received In a high-tax state, the after-tax yield on a corporate bond can be much closer to a Treasury than the headline numbers suggest. Always compare after tax.
Risks That Hit You Even If the Company Never Misses a Payment
Default is the dramatic risk. But you can lose money on a solvent, paying corporate bond in several less obvious ways.
Interest Rate Risk
When market rates rise, existing bonds with lower fixed coupons become less attractive, and their prices fall. The sensitivity is measured by duration. As a rough rule, for each one-percentage-point rise in rates, a bond’s price drops by roughly its duration expressed as a percentage. A bond with a duration of 10 would lose about 10% of its market value on a one-point rate jump.9FINRA. If you hold to maturity and the issuer stays solvent, the swings don’t affect your total return. If you have to sell early, they do.
Liquidity Risk
Most corporate bonds don’t trade on a central exchange. They trade over the counter through broker-dealers, and volume varies a lot from bond to bond. Large, well-known issuers trade often at tight spreads. Smaller or lower-rated issuers can go days without a trade, and if you have to sell fast, you may have to accept a discount to find a buyer. Part of the yield on smaller issues is really compensation for this illiquidity, not for credit risk alone.
Inflation and Reinvestment Risk
Coupon payments are fixed in nominal dollars. If inflation runs hotter than expected, those payments buy less, and your real return shrinks. A 5% coupon feels fine until inflation is 4.5%.
Reinvestment risk is the flip side. When coupons arrive or the bond matures, you have to put that cash somewhere. If rates have dropped, your options pay less than the bond you had.
Call Risk
Many corporate bonds let the issuer redeem them early, usually at par or a small premium. Issuers call when rates have dropped, so they can refinance cheaper. That’s good for the company and bad for you: your income stream ends exactly when reinvestment rates are worst.10FINRA. A bond’s yield to worst — the lowest yield assuming the issuer calls at the worst moment for you — is often a more honest number than yield to maturity.
Event Risk and What’s in the Indenture
Credit quality doesn’t always erode gradually. A leveraged buyout, a debt-financed acquisition, or a major restructuring can reshape a company’s balance sheet almost overnight. Existing bonds usually lose value when an LBO is announced; on bonds without protective covenants, credit spreads widen by roughly 18 to 21 basis points.11ScienceDirect. The main defense is a change-of-control provision in the bond’s indenture, the legal contract between issuer and bondholders. A typical change-of-control put requires the issuer to buy the bonds back at 101% of face value if control changes hands, for example if someone acquires more than 50% of voting stock or the company sells substantially all its assets. Some indentures use a double trigger requiring both a change of control and a rating downgrade. Not every bond has these protections, which is why reading the indenture matters.
Individual Bonds vs. Bond Funds
Most retail investors reach corporate bonds through mutual funds or ETFs rather than individual issues, and the two behave differently in ways that matter.
Own an individual bond, hold it to maturity, and assuming no default you get your face value back regardless of what rates did in between. Interim price moves are paper losses. A bond fund has no maturity date. It constantly buys and sells, and its net asset value rises and falls with the market. In a rising-rate environment, there’s no hold-to-maturity escape hatch.
Funds pay you back in diversification. A common minimum for a homemade bond portfolio is around 10 different issuers, and a fund spreads risk across dozens or hundreds automatically. If one issuer in a fund defaults, the hit is small. If the one individual bond you own defaults, you can lose most of what you invested. The trade is certainty of maturity value on one side, diversification and convenience on the other.
What SIPC and FDIC Cover, and What They Don’t
Corporate bonds are not FDIC-insured; FDIC covers bank deposits, not investment securities. If your brokerage firm fails, the Securities Investor Protection Corporation works to return the securities that were in your account, with coverage capped at $500,000 per customer including a $250,000 limit on cash.12SIPC. If a corporate bond defaults and becomes worthless, that’s an investment loss, and no federal insurance program covers it.
How to Check a Corporate Bond Before You Buy
Two public systems let you do the basic homework for free.
The indenture is filed with the SEC and available through EDGAR’s full-text search at sec.gov/edgar/search. It spells out coupon, maturity, call provisions, change-of-control protection, and covenants that limit how much additional debt the company can take on.13Securities and Exchange Commission. EDGAR Full Text Search Search the company name and look for exhibits filed with registration statements or 8-K filings.
For pricing and trade history, FINRA’s Trade Reporting and Compliance Engine (TRACE) collects transaction data on essentially every corporate bond trade. Look a bond up by CUSIP on FINRA’s fixed-income portal to see recent trade prices, volume, and yield.14FINRA. Fixed Income Data That check is especially valuable for less liquid bonds, where the quote your broker shows may not reflect what the market is actually paying.
Between the rating, the spread over Treasuries, the indenture terms, and the recent TRACE prints, you have enough to answer the safety question for the specific bond in front of you — which is the only version of the question that really matters.
