An actuarial equivalent is a calculated value that shows two different forms of a retirement benefit are worth the same amount of money on a given date. The idea comes up most often in defined benefit pension plans, where a retiree deciding between a single lump sum and monthly checks for life needs a way to compare the two. The calculation rests on two assumptions: an interest rate used to discount future payments back to today, and a mortality table estimating how long those payments would last. Federal law sets minimum standards for both.
How the Number Is Built
The core math is present value. A dollar today is worth more than a dollar in ten years, because today’s dollar can be invested. To convert a lifetime stream of monthly pension checks into a single equivalent lump sum, an actuary discounts each future payment back to today using an assumed interest rate, then adds up the discounted amounts.
Each future payment is also weighted by the probability the retiree will still be alive to collect it. A check due at age 72 is multiplied by the chance of surviving to 72, a check at 85 by the chance of reaching 85. Payments expected far in the future contribute less to the total both because they are further away in time and because there is a real chance they will never be paid.
If the assumptions hold exactly, a retiree who invested the lump sum at the assumed interest rate and lived exactly as long as the mortality table predicted would replicate the monthly annuity to the penny. Investment returns vary in real life, and no one knows their own lifespan, so equivalence is a mathematical starting point rather than a promise the two choices will feel the same.
The Two Variables That Move the Result
Interest Rate
The discount rate controls how aggressively future dollars are shrunk to present value. A higher rate produces a smaller lump sum; a lower rate produces a larger one. For qualified pension plans, the IRS publishes monthly segment rates derived from high-quality corporate bond yields, and plans must use these rates to calculate the minimum present value of a benefit.1Legal Information Institute. 26 U.S. Code 417(e)(3) – Applicable Interest Rate and Mortality Table
There are three segments, each covering a different slice of the future payment stream. As of early 2026, the first segment rate (payments in the first five years) was roughly 4%, the second (years five through twenty) around 5.2%, and the third (payments beyond twenty years) approximately 6.1%.2Internal Revenue Service. Minimum Present Value Segment Rates These rates change every month, which is why two people with identical benefits can receive different lump-sum offers depending on when they take the distribution.
Mortality Table
The mortality table estimates how long, on average, someone of a given age will live. A longer projected lifespan means more expected payments and a larger lump-sum equivalent. The IRS mandates a specific table for minimum present value calculations. For 2026, the table is derived from the funding mortality tables under IRC Section 430 and published in IRS Notice 2025-40.3Internal Revenue Service. The mandated table blends male and female mortality at a 50/50 ratio, producing a unisex table. Federal law prohibits pension plans from paying different benefits based on sex, even though women statistically live longer than men.4Internal Revenue Service. Why Timing Matters
Because segment rates change monthly, the size of your lump sum is a moving target. Rising rates shrink it; falling rates enlarge it. Someone entitled to $2,500 a month starting at age 65 might see the lump-sum equivalent shift by $20,000 or more over the course of a year purely on interest rate movement.
Plans do not apply whatever rate happens to be in effect on the day you retire. Each plan designates a stability period and a lookback month. The stability period is the window during which one rate applies to all distributions, ranging from one month to a full calendar year. Your plan’s summary plan description should identify both the stability period and the lookback month, so you can track which published rates will apply to your distribution window.

Lump-Sum Conversions
The most visible use is converting a life annuity into a single cash payment. The plan runs the calculation described above to find the present value of the entire income stream. Federal law requires the result to be at least as large as the minimum present value calculated using the IRS segment rates and mortality table.1Legal Information Institute. 26 U.S. Code 417(e)(3) – Applicable Interest Rate and Mortality Table A plan can use more generous assumptions, but it cannot go below the federal floor.
Qualified Joint and Survivor Annuities
Federal law requires most defined benefit plans to pay married participants’ benefits as a qualified joint and survivor annuity unless the participant and spouse both consent to a different form.7Office of the Law Revision Counsel. 26 U.S. Code 401(a)(11) – Requirement of Joint and Survivor Annuity A QJSA pays the retiree a monthly benefit for life, then continues a percentage of that benefit to the surviving spouse. Because the plan is now covering two lifetimes, the retiree’s monthly check is reduced. Actuarial equivalence governs that reduction: the total expected value of the joint annuity must equal the value of the single-life annuity.
The size of the reduction depends on the survivor percentage (commonly 50%, 75%, or 100%) and the age difference between spouses. A 50% survivor benefit with a same-age spouse might reduce the monthly check by around 5 to 10%, while a 100% survivor benefit could reduce it by 15% or more. These are the actuarial cost of insuring the spouse’s continued income, not arbitrary haircuts.
Early Retirement Reductions
When a plan allows retirement before normal retirement age, the monthly benefit is reduced to reflect the longer expected payout period and the lost years of investment return. Under standard pension assumptions, an actuarially equivalent reduction can approach roughly 6 to 7% per year of early retirement, though the exact figure depends on the plan’s interest rate and mortality assumptions. Someone retiring five years early might collect only around two-thirds of the full benefit.
Many plans offer subsidized early retirement, where the reduction is smaller than the true actuarial cost. If your plan cuts your benefit by 3% per year instead of an actuarial 6 to 7%, you are receiving a valuable subsidy, and the gap is worth understanding before you decide whether to wait for normal retirement age.
Dividing a Pension in Divorce
When a couple divorces, a defined benefit pension is often split through a Qualified Domestic Relations Order. A QDRO commonly uses a separate interest approach, carving out a portion of the participant’s accrued benefit and converting it into a standalone benefit payable to the former spouse on their own timeline.8U.S. Department of Labor. The Federal Floor
Plan sponsors do not get to pick whatever assumptions minimize your payout. IRC Section 417(e)(3) establishes a federal minimum: the present value of any distribution must be calculated using the IRS-published segment rates and the applicable mortality table.1Legal Information Institute. 26 U.S. Code 417(e)(3) – Applicable Interest Rate and Mortality Table If a plan’s own assumptions would produce a smaller lump sum, the federal minimum applies instead. A Note on Taxes If You Take the Lump Sum
Actuarial equivalence tells you the two options are worth the same on paper, but taxes can change what actually lands in your account. A lump-sum distribution paid directly to you from an employer retirement plan is subject to mandatory federal income tax withholding of 20%, even if you intend to roll the money into an IRA within 60 days.10Internal Revenue Service.
